Do official debt-service projections understate the risk from rising bond yields?
Core argument: CBO assumes the 10-year Treasury yield drifts down to 3.8% from roughly 4.1% over the coming decade, which the author argues leaves upside risk, perhaps substantial, to CBO's debt service projections.
As the bottom right chart shows, US interest rates were on a 40 year downtrend in the run-up to COVID, which meant that high coupon debt was getting continuously replaced with low coupon debt, keeping the interest expense manageable even as debt soared. This accident of history has run its course. If anything, it’s likely that US and global interest rates are trending up from here, which could push our debt service much higher. CBO projections assume a slight downward trend for the 10-year Treasury yield over the coming decade (to 3.8% from around 4.1% currently). As a result, there’s very likely upside risk - perhaps substantially so - to CBO’s debt service projections. Our luck has run out.
